The Mathematics Behind the Flat Rate Illusion
In Indian retail finance, the word "Flat Rate" is often used by DSA brokers and auto dealerships as a psychological sales lever. A borrower hearing "6% Flat" instinctively assumes it is cheaper than a bank offering "9% Reducing". This assumption is completely false.
Why Does Flat Rate Cost So Much More?
When you take a 5-year loan, you repay a portion of your principal every single month. By the end of Year 3, you have already repaid over 60% of your borrowed money. However, in a flat rate scheme:
- The lender charges interest on the entire initial principal for all 60 months.
- You are actively paying interest on money you returned years ago!
- In contrast, a reducing balance loan recalculates interest each month only on the remaining balance you still hold.
The Universal Conversion Thumb Rule
While this calculator uses exact bisection root-finding algorithms to find the exact APR to two decimal places, a handy rule of thumb for 3 to 5-year Indian consumer loans is:
- 5.0% Flat Rate ≈ 9.1% – 9.3% Reducing APR
- 6.0% Flat Rate ≈ 10.8% – 11.2% Reducing APR
- 7.5% Flat Rate ≈ 13.5% – 14.0% Reducing APR
- 9.0% Flat Rate ≈ 16.2% – 16.8% Reducing APR
